The movie begins with Kristen Parker (played by Tuesday Knight) dreaming about a girl at a beach in danger. Kristen is a survivor of the previous film, A Nightmare on Elm Street 3: Dream Warriors, where she had the ability to bring people into her dreams. However, after her friends were killed by Freddy Krueger (played by Robert Englund), she was committed to a psychiatric hospital.
One night, Kristen unwittingly brings Freddy back to life, and he starts killing her and her friends. However, Kristen is able to transfer her dream powers to her friend Alice (played by Lisa Wilcox) before she dies. Alice soon realizes that she has the ability to absorb the skills and strengths of her friends who are killed by Freddy.
As more of Alice's friends are killed, she is forced to use her newly acquired abilities to try and defeat Freddy. She discovers that she can use her powers to control her dreams and turn them into nightmarish battlegrounds to fight Freddy.
In the film's climax, Alice confronts Freddy in a dream and uses the powers of all her friends to defeat him. She absorbs their strength and uses it against Freddy until she is able to defeat him and send him back to the dream world. The film ends with Alice waking up to a new day, free from Freddy's grasp.
